which companies enter into service arrangements and the time
given to complete the service.
The second significant new accounting standard on the
horizon will impact how companies account for leases.
The standard will fundamentally change the accounting for
leases and have significant implications on the financial
statements of companies who utilize leases as a means of
financing tractors, trailers and other equipment. The new
guidance will be effective for private companies starting
with reporting periods beginning after December 15, 2019
(i.e., calendar year 2020), while public companies will be
required to implement it one year sooner.
Currently, leases are either accounted for as operating
leases or capital leases. Operating leases are commonly
referred to as off-balance sheet arrangements as the
lease is not recorded as a liability on the balance sheet,
but rather is recognized as rent expense on the income
statement over the term of the lease. On the other hand,
capital leases are accounted for similar to a loan, whereby
an asset and related capital lease liability are recorded on
the balance sheet. The depreciation of the capital lease
asset and interest portion of the capital lease payments
are recorded as expenses. Many transportation companies
have preferred utilizing operating leases, including "split
TRAC" leases, to avoid the lease obligation being recorded

as a liability on the balance sheet, especially in years
where the tax benefits of equipment purchases were
not significant.
The core principle of the FASB's new lease standard is
that a company should recognize assets and liabilities
from a lease, which will effectively eliminate operating
lease accounting for all but short-term leases and certain
other exceptions. Short-term leases would be defined
as those with a term of 12 months or less. Under the
standard, an asset referred to as a "right-to-use asset"
and a corresponding lease liability will be recorded at
the inception of the lease at the present value of lease
payments for the non-cancellable period of the lease,
plus options when significant economic incentives exist.
Rent expense for operating leases would be replaced by
amortization and interest expense.
The impact of eliminating operating leases will change
the accounting element of the lease versus purchase
decision. Such decisions would be based solely on
economic merit rather than the expected accounting
treatment. In addition, while actual cash flows under
existing accounting standards and the new lease
standard will remain the same, agreements that contain
covenants or performance bonuses and existing
business metrics will be affected.
