Letter from the Editor Advisors as Shrinks If you’re wondering what role behavioral finance plays in your practice, consider myopic loss aversion. Your clients’ desire to avoid short-term losses could be clouding their judgment when selecting investments for portfolios with long time horizons. Jerry Kerns practical insight. Armed with this knowledge, advisors can take steps to get clients more focused on the long term and not to be overly sensitive to short bouts of volatility. Applying the principles of behavioral finance to the practice is the focus of this issue’s Spotlight (page 30). Michael Pompian, an advisor in St. Louis, has been using behavioral finance techniques in his business for years, and we tapped him to share his experience. Pompian has developed a practical system in which advisors can quickly determine a client’s investment biases (such as loss aversion) and then tailor their advice accordingly. Pompian’s system can greatly improve client relationships. Thaler—whose newest book, Nudge, is a must-read—is one of the founders of behavioral economics. We asked a former student of his, Morningstar’s John Rekenthaler, to grill his old professor about how the field developed and what are its implications for advisors (“A Call for Nudges,” page 43). Thaler has sympathy for the role advisors often must play: “I think it’s fair to say that many clinical psychologists spend a lot of time talking to their clients about money and that many advisors think that they’re more of a shrink than anything else.” Judging from the responses to our On Topic question (page 12), many of you would agree. In the 1990s, Richard Thaler and Shlomo Benartzi, professors at the University of Chicago and UCLA, respectively, divided a bunch of 401(k) investors into two groups. Each group was told that they could only allocate their retirement assets between stock fund A and bond fund B. To help the investors decide their allocation, the academics gave each group a histogram that charted the funds’ distribution of returns. The first group was given a one-year distribution of returns that showed that the likelihood of stocks underperforming bonds was about 33%. The other group was given a 30-year distribution that showed that stocks had a 5% chance of underperforming bonds. The group who viewed the one-year chart, which accentuated the risk of investing in stocks, made conservative decisions with their retirement funds; the mean allocation of assets to stocks in this group was 40%. The group who viewed the 30-year chart invested more aggressively; the mean stock allocation was 90%. Thaler and Benartzi attributed the results to myopic loss aversion: Investors don’t like short-term losses. This means that investors tend to behave as though their time horizon is far shorter than it truly is. The professors also found that the way information is presented has a strong influence on investors’ decision-making. In the study (titled “Risk Aversion or Myopia? Choices in Repeated Gambles and Retirement Investments”), investors were willing to take on more risk when given return information that de-emphasized the chance of losing.
